I have just bought a vanity item a red bandana, i equipt it in the vanity page and it took my hood off and made it look like i was wearing the bandana and not my hood in game.. it didn't change any health points i had etc is this the way vanity items are supposed to work?

Far better to dare mighty things, to win glorious triumphs, even though checkered by failure, than to rank with those poor spirits who neither enjoy much nor suffer much, because they live in a grey twilight that knows neither victory nor defeat.

Yes if you go into your character menu you now have two different set slots, vanity slots and equip slots. What vanity items do is replace the appearance of the "armor item" in the corresponding slot.
